When choosing finance for a business, its essential that it's adequate for the needs of the business. For example, making sure that it's actually enough to pay for what it is you need. Its also important that its appropriate and won't leave the business with massive interest payments if it is already burdened with other high monthly payments. Finance can come from internal or external sources. If it comes from internal sources it's likely to come from three sources; retained profits from previous years after all deductions, sale of assets such as machinery and, more effective use of capitol. This may include chasing debtors and negotiating longer credit periods with suppliers. All of these sources are are a great way of raising large amounts of cash. External finance is generated from outside the business in a variety of ways. The main sources are loan capital, venture capital, ordinary share capital and personal funding. Loan capital is one of the most common ways of funding a business. Loans are often used to purchase fixed assets such as land and machinery. Typically they are re-payed in monthly instalments and the bank will usually require collateral in the event of a business defaulting. Although large amounts of funding are available, loans are becoming increasingly difficult to get and the application process can be long-winded. Furthermore too many loans increase the company's gearing to dangerous levels. Business bank accounts will often come with an overdraft facility that will allow the business to withdraw more money from the bank than it has in its account. It's a flexible, short-term method of borrowing extra money. However, its important to remember that interest is calculated on a daily basis and it can be recalled at very short notice. Venture capital is an extremely risky type of investment that a 'venture capitalist' will make in a business which they believe has huge growth potential. Venture capital provides long-term committed share capital to help companies grow and succeed. Venture capitalist typically prefer to invest in entrepreneurial businesses. Obtaining venture capital is very different from taking out a loan with a bank. Banks have a legal right to interest on a loan and repayment of the capital regardless of if the business is a success whereas venture capital is invested in exchange for an equity stake in the business. As a shareholder, the venture capitalist's return is dependent on the profitability of the business. This return is earned when the venture capitalist "exits" by selling its shareholding when the business is sold to another owner. Alternatively a company might want to use ordinary shares to raise cash. To do so they would raise new shares and offer them to new or existing shareholders. The market value of a company's shares is determined by the price another investor is prepared to pay for them. In the case of publicly-quoted companies, this is reflected in the market value of the ordinary shares traded on the Stock Exchange. Lastly, owners of small businesses may choose to invest their own money into their business. This money could come from; personal savings, inherited funds, personal bank loans. They may make this decision because they desperately want their business to work and, also because its difficult for business to get credit. The biggest risk is that if the business fails the owner losses their investment or assets.

How do Private Equity Firms and its partners make money? Who are these GPs that we discussed in our last video (Video #4)? They are the private equity firms. Some of the largest private equity firms in the world are Carlyle Group, TPG, KKR, Blackstone and Apollo. Private equity firms make money primarily through two sets of fees: management fees and performance fees. Management fees are a percentage of assets which are meant to cover office rent, employee salaries and other types of day-to-day expenses. Traditionally,in private equity, these fees have been 2% of assets. As private equity firms have grown (and continue to grow) larger, management fees for the mega funds decreased below 2%. In venture capital, the smaller funds might have management fees higher than 2%. The second type of fee is a performance fee, also known as carried interest or “the carry”. This fee is used to compensate the GP for its performance. Occasionally, there is a hurdle rate which guarantees the investor be paid a fixed amount before the GP can get any part of the fee (the performance fee is typically 20% of the upside). Let’s look at an example where we have a performance of 20%, a hurdle rate of 8% and a GP catch up clause. The first 8% of performance will go to the LP; the next 2% will go to the GP. The remainder of the returns will be divided 80% to the LP and 20% to the GP. With a 2% management fee and a 20% performance fee, the private equity fund is said it to be charging “two and twenty”. In addition to management and performance fees, we also have other various small fees such as transaction and/or monitoring fees. Through all these fees, the founders of these top private equity firms have made quite a lot of money. In fact, many private equity founders are billionaires that have done some great things with their money. Among his many donations, Steve Schwartzman from Blackstone has given $150 million to Yale University as well as $100 million to the New York public library to fund renovation and expansion. In addition to many other projects, Henry Kravis from KKR has given $125 million dollars to the Columbia Business School and a $100 to the Memorial Sloan Kettering Cancer Centre to fund cancer treatment and research. And, finally there’s David Rubenstein from The Carlyle Group. Rubenstein signed the Giving Pledge that was originated by Bill Gates and Warren Buffett encouraging wealthy individuals to give away half of their earnings, either during their lifetime or through their will. With a net worth of almost $3 billion, David Rubenstein is going to be doing a lot of giving!

In July 2011, Nick Maude, from Upton Grey near Basingstoke, and Richard Perkins from Winchester cycled the ‘Etape’, a 208km one-day stage of the Tour de France in the Massif Centrale. Tragically, just four months later, Nick Maude died following a late diagnosis of kidney cancer. To celebrate Nick’s life, friends Richard Perkins, Roger Morgan-Grenville and Simon James pledged to raise funds for Kidney Cancer UK to support an early awareness research programme in Nick's name. To date, they have successfully raised £59,000 for research into kidney cancer, with a target of £90,000. Though the fundraising for the remaining £30,000 goes on, a cheque for monies raised to date was presented in the name of Nick Maude, by Richard and Roger to the kidney cancer research project headed by Dr Maxine Tran and Dr Michael Aitchison, leading lights in the treatment and research of kidney cancer and David Cullen lead nurse in renal cancer at The Renal Cancer Centre at The Royal Free Hospital, London. Dr Maxine Tran said; “We would like to thank Richard, Roger and Simon and Kidney Cancer UK for donating £59,000 in the name and memory of Nick Maude. We also offer our sincere condolences to Nick’s family for their loss. “This and future money raised will go to fund a PhD student for three to four years who will perform vital research into the mechanisms, development and progression of kidney cancer. An important aim is to increase our understanding of how kidney cancers behave, improved knowledge will help us find better ways of early detection and treatment, which will ultimately bring us closer to reducing deaths from this silent killer.” The £59,000 raised to date has been achieved through donations and many events including Richard, Roger and Simon undertaking individual 2,012 in 2012 challenges, a Call My Wine Bluff’ evening and cycling the 2016 Etape. Tyler Jensen: Yes, this is a very common question that we get all the time, and it can be totally overwhelming and there's all this information out and it's really hard to get through all the details of it, so I'm going to try and simplify it in the answer. There's really three main sources of funding, and to determine which source is right for you, you need to know what stage your company is in and how much money you need. Those 3 main sources for funding are: 1. Friends, Family, and Founders 2. Angel Investors 3. Venture Capitalists And they go in that order to determine your stage. Generally family, friends, and founders are the first one and they invest anywhere from $25,000-$250,000 and they do it right as the idea is getting started. The next one is angel investors and they typically invest $250,000 - $1,000,000 and they want to invest after you got a business plan going, a team, maybe you've got a prototype developed -- They want to see some traction with your business. The last stage is a Venture Capitalist. It's also called a Series A. Then you could have Series B, C, and so on. That comes along once you've taken that angel money and really gotten some customer traction and you've proved your model, you've proved your metrics, then the Venture Capitalists come in and that money's really used to scale out, whether that be nationally or internationally it's really for a large scale plan.
